Those are projections, not certainties. Growth, inflation, tax policy, spending, wars, recessions, productivity and interest rates can change the outcome. But the projected direction is important because the budget is expected to remain deeply in deficit even without an assumed depression or world war. Large structural deficits during ordinary economic conditions leave less capacity to respond when a genuine emergency arrives.
Interest Expense Creates a Feedback Loop
When the debt stock rises and refinancing occurs at higher yields, net interest expense grows. Higher interest expense increases the deficit unless taxes rise or other spending falls. The government then issues more debt, which can add to supply and potentially raise the term premium. That is the fiscal-interest feedback loop troubling bond investors.
The process is not automatic or unlimited. The United States issues debt in its own currency, has a deep capital market and benefits from the dollar’s global role. Strong nominal GDP growth can reduce the debt ratio even when the nominal debt rises. Demand for safe assets can remain high. But none of those advantages makes interest costs irrelevant.
CBO projects net interest outlays of about $2.1 trillion in 2036, or 4.6% of GDP. At that scale, interest competes directly with defense, health, infrastructure, education and other priorities. It also narrows the range of politically painless solutions.
Can the United States Grow Its Way Out?
Faster productivity growth would improve the arithmetic. If artificial intelligence, automation, energy investment and business formation raise real output, tax receipts can grow faster and the debt-to-GDP ratio can stabilize. That is the optimistic case.
But growth must be durable, broad and real—not merely inflationary nominal growth. The advance second-quarter GDP estimate showed real growth of 1.5% at an annual rate, down from 2.1% in the first quarter. That is expansion, not recession, but it is far below the 5% to 7% real growth sometimes invoked in political promises.
The same GDP release contained an important counterpoint: real private domestic final sales rose 3.9%. That measure strips out trade, inventories and government spending and can provide a clearer view of private demand. The headline slowed, but the underlying picture was not uniformly weak. This is why a single GDP number cannot prove either that the economy is booming or that it is near collapse.
Tariff Revenue Cannot Be Evaluated Without the Economic Cost
Tariffs raise revenue, but they also affect prices, trade flows, company margins, supply chains and retaliation. Treating gross tariff receipts as a direct reduction in the deficit ignores those responses. If tariffs reduce imports, the taxable base shrinks. If they slow growth, other tax receipts may weaken. If the government provides aid to affected industries or households, some revenue is offset.
Historical evidence also warns against describing broad protectionism as a cost-free financing tool. The exact effect depends on design, timing and the response of trading partners. A targeted tariff tied to a security objective is different from a broad revenue strategy. Neither should be evaluated by the cash collected alone.
Why Spending Cuts Are Politically and Economically Difficult
The phrase “cut spending” sounds straightforward until the budget is divided into programs. A large share consists of Social Security, Medicare, Medicaid, defense and interest. Meaningful deficit reduction requires changes large enough to affect politically sensitive benefits, taxes or both. Cutting only small discretionary programs cannot close a structural gap measured in trillions of dollars.
Timing matters too. Abrupt austerity during a recession can deepen the downturn and reduce revenue. Gradual reforms during expansion may be less disruptive but require political agreement before a crisis creates urgency. The most credible fiscal plans usually combine multiple tools: slower spending growth, additional revenue, program reforms and policies intended to raise productivity.
For investors, the key point is not to predict a fiscal crisis date. It is to recognize that persistent issuance and rising interest costs can keep long-term yields higher than a simple inflation forecast would imply. Fiscal risk enters portfolios through bond duration, mortgage rates, equity valuations, the dollar and the cost of corporate capital.
The AI Infrastructure Boom Has Become the Market’s Largest Capital-Allocation Experiment
No part of the August 2026 outlook carries more consequence than the AI infrastructure cycle. The largest cloud and internet companies are spending at a pace that would have been difficult to imagine even three years ago. Data centers, graphics processors, custom accelerators, networking equipment, power systems, cooling, land and long-term energy contracts have transformed AI from a software narrative into a physical investment boom.
The spending is supported by real demand. Cloud revenue is growing rapidly. Corporate customers are paying for AI services. Microsoft says Azure revenue exceeded $100 billion for the fiscal year. Amazon Web Services grew 37% in the second quarter, its fastest growth in 18 quarters. Alphabet reported strong Google Cloud growth, and Meta is using AI to improve advertising, recommendations and engagement.
But the scale of investment has changed the financial question. In earlier phases, investors asked whether AI would generate revenue. The question now is whether the revenue and margins will arrive quickly enough to justify the capital, depreciation, financing and operating expenses required to build the infrastructure.

Alphabet’s second-quarter results demonstrate both the strength of the business and the cost of the buildout. Revenue reached about $119.8 billion, and Google Cloud continued to expand. Yet the company generated approximately $39.1 billion of operating cash flow while spending $44.9 billion on property and equipment. On the company’s definition, quarterly free cash flow was negative $5.9 billion.
A negative quarter does not mean Alphabet lacks financial capacity. Its trailing-12-month free cash flow remained positive at more than $53 billion, and the company has multiple highly profitable businesses. The significance is the transition. Alphabet historically converted a large share of operating profit into cash because search and digital advertising required relatively modest physical capital compared with manufacturing, energy or telecommunications. AI infrastructure is changing that model.
The return on the new assets will emerge over years. Data centers are depreciated over their useful lives, while cash leaves the company when construction and equipment are paid for. Meta held $90.26 billion of cash, equivalents and marketable securities at June 30, but it also carried $83.66 billion of long-term debt. Investors must also separate operating success from capital efficiency. Revenue growth can be excellent while the return on each incremental dollar of investment declines. Microsoft: Strong Demand Provides the Clearest Near-Term Revenue Support
Microsoft’s quarter offered the strongest evidence that AI and cloud spending are translating into contracted demand. Revenue rose 18% to $90 billion, Microsoft Cloud revenue reached $59.3 billion, and commercial remaining performance obligations increased 84% to $678 billion. Azure and other cloud-services revenue grew 43%.
The company spent $41 billion in capital expenditures during the quarter, with roughly two-thirds directed toward short-lived assets such as CPUs and GPUs, according to management’s earnings-call discussion. It still generated $19.6 billion of free cash flow. That combination—high spending, strong cash generation and a large backlog—supports the view that Microsoft’s capacity is being built against identifiable customer demand.
But backlog is not the same as immediate cash profit. Remaining performance obligations may convert over different time periods, and serving the contracts requires ongoing infrastructure. Hardware also depreciates more rapidly than long-lived buildings. The more of the investment devoted to fast-obsolescing chips, the more frequently Microsoft must reinvest to remain competitive.

Amazon reported second-quarter net sales of $200.6 billion, up 20%, and AWS sales of $42.2 billion, up 37%. AWS operating income rose to $16.6 billion. Those figures show why Amazon is willing to invest aggressively: demand is not hypothetical, and the cloud business is already highly profitable.
Yet the company’s trailing-12-month free cash flow moved to an outflow of $7.6 billion from an inflow of $18.2 billion a year earlier. Amazon said the decline was primarily driven by a $66.1 billion year-over-year increase in purchases of property and equipment, net of proceeds and incentives, largely reflecting AI investment.
Amazon also reported net income of $62.6 billion, but that figure included $53.4 billion of non-operating pre-tax income primarily from its Anthropic investment. This is a clear example of why net income and cash generation must be separated. An unrealized or non-operating investment gain can increase accounting profit without funding the same amount of data-center construction in cash.
The company has raised its annual capital-spending plan to approximately $220 billion, according to Reuters. Amazon’s scale, logistics network, advertising business and AWS margins provide resources that most companies lack. But the commitment also demonstrates how the competitive race can force even a cash-rich company to spend ahead of proven returns.

Under this scenario, the 2026 cash-flow compression resembles the early construction of cloud computing or a major network. The companies that spend fastest may secure customers, data, developer ecosystems and power resources that later entrants cannot easily replicate. Free cash flow could recover sharply once capacity begins generating revenue and capital-spending growth slows.
The Bear Case: Overbuilding, Obsolescence and Lower Returns
The skeptical case is not that AI has no value. It is that competition may transfer much of the value to customers and suppliers rather than shareholders of the hyperscalers.
Infrastructure can be overbuilt. If every major platform assumes it must lead, total capacity may exceed near-term demand. Prices then fall, utilization declines and returns disappoint. The spending cycle is unlikely to end because executives suddenly lose interest in AI. It is more likely to slow through one or more financial constraints:

- Debt and lease costs: Higher long-term rates raise the cost of financing data centers and equipment.
- Utilization evidence: If new capacity is underused, management may defer projects.

Circular AI Financing Is a Warning Signal—But the Details Matter
Concern about the AI cycle intensified after reports of a potential financing arrangement involving Nvidia and OpenAI. Reuters reported, citing The Wall Street Journal, that Nvidia was in talks to guarantee about $250 billion of financing for an OpenAI data center and was separately considering financing for chip purchases. Reuters said it could not independently verify the Journal’s report.
The distinction between talks and a completed agreement is essential. No reader should treat the proposed structure as finalized merely because the numbers are large. Terms could change, counterparties could be added, the project could be delayed or the arrangement could fail.
If completed in the reported form, the structure would raise a legitimate circularity question. Nvidia benefits when customers buy its chips. If Nvidia also helps guarantee the financing that enables a customer to build a facility and purchase those chips, demand and financing become linked. The supplier is not merely responding to customer demand; it may be helping create the financial capacity that supports the demand.
Why Vendor Financing Is Not Automatically Fraudulent or Unsound
Vendor financing exists across industries. Aircraft manufacturers, industrial-equipment companies and technology vendors sometimes help customers obtain financing. The arrangement can be rational when the supplier understands the asset, the customer has a viable business model and the financing expands a market that conventional lenders do not yet understand.
A guarantee can also be cheaper than a direct loan and may align incentives. If the infrastructure produces strong revenue, every participant benefits. The presence of financing therefore does not prove artificial demand.
Why It Can Become Dangerous
The danger arises when reported sales depend on financing provided or guaranteed by the seller, collateral values depend on the same optimistic assumptions, and multiple counterparties rely on continued capital-market access. In that structure, a demand slowdown can hit revenue, credit quality and asset values simultaneously.
Investors should watch for several indicators:
- How much financing is recourse to the supplier?
- What collateral supports the guarantee?
- Who bears losses if the project underperforms?
- Are chip purchases fixed, optional or contingent?
- Does the customer have cash flow independent of new funding?

- Would the purchase occur without supplier support?
The broader concern is not one potential deal. It is an ecosystem in which chip vendors, cloud providers, model developers and investors hold claims on one another while all depend on continued AI demand. Interdependence can accelerate growth, but it can also transmit stress.
The Labor Market Offers Good News, but Claims and Hiring Tell Different Stories
The most encouraging economic data entering August come from unemployment insurance. The Department of Labor reported 197,000 seasonally adjusted initial claims for the week ended July 25, up 9,000 from the revised prior week. The four-week average fell to 202,750. The previous week’s 188,000 claims were the lowest since 1969, although seasonal adjustment around auto-plant shutdowns may have contributed to the volatility.
Low claims indicate that employers are not dismissing workers at a high rate. That matters because broad recessions usually involve a sustained rise in layoffs. Continuing claims also declined to 1.782 million for the week ended July 18.
Yet the monthly jobs report is softer. The Bureau of Labor Statistics reported that nonfarm payrolls rose by only 57,000 in June, while the unemployment rate was 4.2%. April and May payroll gains were revised down by a combined 74,000. Average hourly earnings rose 3.5% from a year earlier.
Low layoffs and slow hiring can coexist. Companies may be reluctant to dismiss trained workers but equally reluctant to expand headcount. That produces a “low-hire, low-fire” market. It is stable for people who have jobs but difficult for new entrants, career changers and unemployed workers seeking reemployment.
AI Has Not Yet Produced a Broad Layoff Wave in the Claims Data
Companies have announced technology-related restructuring, and AI is changing tasks. But national claims data do not show a broad, sustained surge in unemployment filings as of late July. That does not settle the long-term employment debate. Productivity technologies can affect occupations gradually, and displaced workers may not always qualify for or file claims.
The near-term evidence supports caution against two extremes. It is too early to say AI will not disrupt employment. It is also inaccurate to claim that an AI-driven national unemployment crisis is already visible in weekly claims.
The July employment report, scheduled for August 7, will be a major test. Markets will examine not only payroll growth but revisions, labor-force participation, unemployment, hours worked and wage growth. A strong headline with weak revisions can tell a different story from the first number alone.
Business Applications Are Strong, but Applications Are Not Operating Companies
The second positive trend is entrepreneurship. The Census Bureau reported 531,423 seasonally adjusted business applications in June, up 1.1% from May. It projected that 29,741 employer businesses with payroll tax liabilities would form within four quarters from the June application cohort, up 0.7% from the comparable May projection.
Those figures suggest that Americans continue to explore new ventures at a high rate. New businesses can create jobs, competition and productivity. They can also help explain why the economy remains adaptable despite high rates and technology disruption.
But the Business Formation Statistics require precise interpretation. Applications are based largely on employer identification number filings. They are not a count of companies that have opened, hired employees or generated revenue. Some applications never become active firms. Some represent reorganizations, tax planning or businesses with no payroll.
The projected formation measure is more economically meaningful because it estimates employer startups likely to appear within four quarters. It is still a model-based projection, not an observed total. The Census Bureau explicitly states that it does not estimate the total number of startups that appeared during the month itself.
The responsible conclusion is that entrepreneurial intent remains strong, not that more than half a million operating businesses were created in June. The distinction preserves the positive signal without overstating it.
How the Risks Connect: The Capital Cycle Behind the Headlines
The individual stories in the August outlook are connected by one underlying variable: the cost and availability of capital. Diversification, semiconductor volatility, IPO issuance, Treasury yields and AI infrastructure spending can look like separate topics, but each reflects how investors decide where scarce capital should go and what return they require.
During the low-rate era, capital was unusually abundant. A distant stream of expected profits could support a high valuation because the discount rate applied to those profits was low. Companies could borrow cheaply, venture investors could fund years of losses, and public shareholders often rewarded growth in users or revenue without demanding immediate cash generation. Government debt service was also less sensitive to the size of the debt stock because maturing securities could be refinanced at low yields.
The 2026 environment is different. A risk-free alternative above 5% at the long end raises the return required from equities, real estate, private credit and infrastructure. Investors can still accept lower current cash flow from a high-growth company, but the expected future payoff must be larger or more certain. Every dollar committed to an AI data center has an opportunity cost. Every dollar allocated to a new IPO is a dollar not allocated to an established public company or Treasury security.
The Discount Rate Connects Bonds and Growth Stocks
A growth stock derives a large part of its value from profits expected far in the future. When the discount rate rises, those distant cash flows are worth less today, even if the operating forecast does not change. This is why long-duration growth shares can react sharply to Treasury yields. The mechanism is not merely that investors rotate into bonds. It is that the mathematical present value of future profits falls.
Value companies often have more of their expected cash flow in the near term. That can make them relatively less sensitive to rising discount rates, though they may carry other risks such as cyclicality, leverage or slower growth. The 2026 value rebound is therefore consistent with a market that is placing a higher price on current earnings and cash generation.
This relationship is not mechanical every day. A technology company can rise while yields rise if earnings expectations improve enough. A bank or industrial company can fall despite value characteristics if credit or economic risks deteriorate. The discount-rate framework explains a broad pressure, not every short-term price move.
The Capital Cycle Explains Why High Returns Attract Their Own Competition
Industries with high reported returns attract new capital. Competitors expand, suppliers increase capacity, employees move toward the sector and financiers create products to capture demand. This response is healthy because it increases supply and innovation. It also tends to reduce scarcity and future returns.
The semiconductor and AI infrastructure cycles illustrate the process. High chip margins and extraordinary stock performance encouraged new fabrication plans, memory investment, custom accelerators and financing vehicles. Cloud providers committed more capital because they feared losing customers or falling behind technologically. Model developers sought larger computing clusters. Power and cooling became investable themes. The entire ecosystem responded to the signal of high returns.
At first, new capital can reinforce profits because demand exceeds capacity. Later, the additional supply can pressure pricing and utilization. The difficult question is where the industry sits on that curve. The answer may differ by product: advanced accelerators could remain constrained while older chips become oversupplied; prime data-center locations with secured power could retain value while speculative projects struggle.
Investors should therefore avoid treating “AI infrastructure” as one homogeneous asset class. The economics of a chip designer, memory producer, data-center landlord, electric utility, cloud platform and model developer are different. Some earn fixed contractual returns, some take commodity price risk, some depend on software margins and some require continuous external financing.
IPO Supply Is Part of the Same Capital Competition
A record IPO can be interpreted as evidence of strong demand, but it is also new supply. When private companies stay private, public investors gain indirect exposure through suppliers, venture funds or strategic partners. When the companies list, investors must decide how much of the public portfolio to allocate to them.
The first-day price can be especially sensitive to scarcity because the float is small. Over time, secondary offerings and lockup expirations increase supply. The valuation then depends less on excitement and more on the company’s ability to generate cash relative to the growing number of tradable shares.
This dynamic matters for index investors. A large new company may eventually enter benchmarks, causing passive funds to buy it. But index inclusion rules, profitability requirements and float adjustments can delay or limit the weight. An investor who takes a 10% personal position before inclusion is not merely getting early index exposure; the investor is making a concentrated active bet far larger than the company’s eventual benchmark weight may justify.
Fiscal Borrowing Competes for the Same Pool of Savings
Treasury securities serve as collateral, reserves and safe assets, so government borrowing is not identical to corporate issuance. Still, a sustained increase in supply must be absorbed by domestic and foreign investors. If demand does not rise proportionally, yields may need to increase.

A company evaluating a data-center project compares its expected return with the cost of debt and the return shareholders could earn elsewhere. This is one reason the long end of the yield curve deserves as much attention as the next Federal Reserve meeting. A quarter-point change in the overnight rate may receive the headline, while a persistent rise in 10- or 30-year yields changes the economics of multi-decade infrastructure.
Liquidity Can Hide Risk Until Everyone Needs It
