Microsoft Soars, Meta Falls as Warsh’s Fed Reprices the AI Trade

Wall Street delivered two verdicts within hours of each other: the Federal Reserve’s divided decision to leave interest rates unchanged did not reassure the bond market, while Microsoft’s earnings convinced investors that at least one of the world’s largest artificial-intelligence spenders is converting enormous infrastructure investment into accelerating revenue, a deep backlog and substantial cash generation. Meta Platforms produced excellent top-line growth, but its sharply higher costs, thinner operating margin and near-disappearance of quarterly free cash flow made the same AI investment story look much harder to finance.

The immediate answer to why Microsoft stock surged while Meta stock fell is therefore not that investors suddenly favored AI at one company and rejected it at another. Both companies are spending at historic scale, and both say AI is strengthening their existing businesses. The difference was financial proof. Microsoft paired 43% Azure growth, a $678 billion commercial remaining performance obligation and $19.6 billion of quarterly free cash flow with an outlook that implied further cloud acceleration. Meta reported 28% revenue growth and continued strength in advertising, but costs rose 55%, operating income declined 8%, capital expenditures reached $31.08 billion and free cash flow fell to $784 million. In a market already unsettled by rising long-term yields, investors rewarded visible returns and penalized cash-flow compression.

This article examines that divergence as part of a broader repricing across stocks, bonds and commodities after the July 29, 2026 Federal Open Market Committee meeting. The Fed held the federal-funds target range at 3.50%–3.75% in a 9–3 vote, with three regional-bank presidents preferring a quarter-point increase. The S&P 500 fell 1.52% on July 29, the Nasdaq Composite lost 1.74% and the Dow dropped 2.19%. The following morning, Microsoft jumped by roughly the mid-teens while Meta fell close to 9%, helping the Nasdaq recover sharply even as the 30-year Treasury yield remained near a 19-year high.

The market’s verdict was about credibility and cash flow

The July 29–30 sequence looked chaotic on the surface. Stocks sold off after the Fed held rates steady. Long-dated Treasury yields rose even though the central bank did not tighten. Oil had surged roughly 7% as military conflict in the Middle East intensified, then pulled back as traders assessed possible arrangements for tanker traffic. Microsoft and Meta released earnings after the closing bell, and their shares moved in opposite directions. The next morning, weaker-than-expected economic growth and a modest easing in inflation arrived together, adding yet another layer to the policy debate.

Underneath those cross-currents, however, the market applied a consistent test. It asked whether institutions and companies were giving investors enough evidence to justify confidence. The Fed said it remained committed to 2% inflation, but declined to provide conventional forward guidance and held rates despite three dissents for a hike. Long-term bond investors responded by demanding more yield. Microsoft said demand continued to exceed supply in Azure and supplied detailed figures showing revenue, bookings, backlog and cash flow expanding alongside capital spending. Equity investors responded by paying more for the shares. Meta said AI was strengthening advertising and opening new opportunities, but the quarter showed that spending was absorbing almost all of the cash generated after investment. Equity investors responded by reducing the valuation.

That common thread matters because the AI trade has entered a different stage. In 2023 and 2024, the possibility of transformative demand was often enough to lift almost any company linked to advanced chips, data centers or generative software. By mid-2026, the scale of investment has become so large that investors are separating companies with visible monetization from companies that still require more patience. Higher bond yields intensify that discrimination. When the risk-free rate rises, future profits are discounted more heavily, and companies have less room to ask shareholders to wait indefinitely for returns.

The Fed faces a parallel credibility problem. A central bank can choose to reduce its guidance, but the market will still form expectations. Silence does not eliminate forecasting; it transfers more of the forecasting burden to investors. If those investors believe inflation risks are rising faster than the policy rate, the long end of the Treasury curve can tighten financial conditions without an official hike. That is essentially what happened around the July meeting.

A timeline of the market shock

The day began with unusually high uncertainty for a meeting at which the Fed was expected to do nothing. Prediction markets and rate futures still assigned a meaningful probability to an immediate increase, largely because energy prices had risen, the economy remained resilient and several officials had expressed concern that inflation could become entrenched. At the same time, the central bank’s new chair, Kevin Warsh, had deliberately reduced the kind of pre-meeting signaling that became common under Ben Bernanke, Janet Yellen and Jerome Powell.

At 2:00 p.m. Eastern Time on July 29, the FOMC announced that it would maintain the 3.50%–3.75% target range. The statement said economic activity was expanding at a solid pace, productivity and capital investment were strong, unemployment had changed little and inflation remained elevated. More importantly for markets, the vote was 9–3. Beth Hammack, Neel Kashkari and Lorie Logan preferred a 25-basis-point increase. Three dissents for tighter policy made the hold look less like a comfortable consensus and more like a temporary compromise.

Warsh’s press conference did not provide the familiar map of what conditions would lead to action at the next meeting. His prepared remarks stressed that the statement was intentionally avoiding forecasts. He argued that markets should react directly to economic developments rather than wait for the central bank to guide every move. He also noted that nominal and real Treasury yields had already risen materially since the previous meeting and suggested that reduced forward guidance may have contributed to the adjustment.

Stocks weakened as the press conference progressed. Reuters reported that the S&P 500 closed at 7,316.15, down 1.52%; the Nasdaq Composite fell 1.74% to 24,442.94; and the Dow Jones Industrial Average declined 2.19% to 51,594.14. The selloff extended an existing retreat in AI-linked shares, with the Nasdaq 100 already down roughly 10% from its early-June peak before Microsoft and Meta reported.

After the close, Microsoft delivered a strong quarter and an outlook that suggested Azure growth could accelerate. Meta delivered very strong advertising growth but revealed that capital spending had consumed almost all of its operating cash flow during the quarter. Microsoft shares surged and Meta shares dropped in after-hours trading. By the following morning, Microsoft’s rally was large enough to lift the broader technology sector and reverse much of the previous day’s equity decline, even though the bond market remained skeptical of the Fed’s policy message.

At 8:30 a.m. on July 30, the Bureau of Economic Analysis reported that real U.S. gross domestic product grew at a 1.5% annualized rate in the second quarter, down from 2.1% in the first quarter and below many forecasts. The PCE price index was 3.7% higher than a year earlier in June, down from 4.1% in May but still well above the Fed’s 2% objective. The combination—slower growth with inflation still elevated—did not resolve the policy debate. It reinforced the possibility that the central bank must choose between tolerating above-target inflation and tightening into a slowing economy.

What the Federal Reserve actually decided

The FOMC’s decision was straightforward in its operational details. The target range remained at 3.50%–3.75%. The implementation note instructed the New York Fed’s trading desk to maintain that range, conduct standing overnight repurchase operations at 3.75% and offer overnight reverse repurchase operations at 3.50%. The central bank also continued its ample-reserves framework.

The statement’s language was more revealing than the unchanged rate. It said the economy was expanding at a solid pace despite uncertainty partly associated with the Middle East conflict. It highlighted strong productivity growth and capital investment. It also stated that inflation remained elevated, partly because supply shocks had increased prices in energy and other sectors. The final sentence on inflation was unusually direct: the Committee would deliver price stability.

Yet the vote exposed a disagreement over whether words were enough. Hammack, Kashkari and Logan wanted an immediate quarter-point hike. All three are regional Federal Reserve Bank presidents, and all three have reputations for paying close attention to inflation expectations and financial conditions. Their dissent did not mean the remaining nine members were comfortable with inflation; it meant they judged that holding was the better choice at that meeting. Still, a 9–3 vote is materially different from the unanimous hold in June.

The dissents also altered how investors interpreted the next meeting. Before the announcement, the main question was whether the Fed might surprise with an immediate increase. Afterward, the focus shifted to whether the three dissenters represented the beginning of a broader movement toward a September hike. Rate-market probabilities moved sharply during the press conference and again the next morning. Reuters reported that traders were assigning about a 57% probability to a quarter-point increase in September by midmorning on July 30.

That probability should not be treated as a forecast from the Fed. It is a market price that can change with every inflation report, employment release, oil move or policy speech. It does, however, demonstrate that the July hold did not remove tightening risk. The market interpreted it as a pause in decision-making rather than a clear signal that rates had peaked.

Warsh’s quieter Fed creates a louder bond market

Warsh’s communication strategy is central to understanding the reaction. In his opening statement, he said the policy statement was “steering clear of forecasting.” He also used the phrase “play the ball, not the referee” to describe a market that responds to data instead of trying to decode every central-bank hint. That approach is consistent with his long-standing criticism that the Fed became too prominent in financial markets and relied too heavily on forward guidance.

The potential advantage is clear. Forward guidance can create false precision. Economic conditions change, forecasts are revised and policymakers may become trapped by earlier statements. A quieter Fed can preserve flexibility and encourage investors to analyze economic fundamentals rather than assume the central bank will protect asset prices. It can also reduce the risk that every speech by a regional president causes a large market move.

The disadvantage is equally clear. Markets still need to price short-term rates, long-term inflation, future Treasury supply and the probability of recession. When the central bank provides less information, investors demand a larger uncertainty premium. That premium can appear in higher long-term yields, wider credit spreads, greater equity volatility or a stronger dollar. The result may be tighter financial conditions even if the policy rate is unchanged.

Warsh presented the rise in market yields between meetings as evidence that markets were reacting independently to real data. Bond investors interpreted the same rise less favorably. The 30-year Treasury yield climbed toward 5.2%, its highest level since 2007, and breakeven inflation measures rose. That combination suggested that at least part of the move reflected concern about future inflation and policy credibility rather than simply stronger real growth.

This distinction is important. A rise in long-term yields can be healthy when it reflects stronger productivity, higher expected real growth and attractive investment opportunities. It is more damaging when it reflects a higher inflation-risk premium or concern that monetary policy will fall behind the curve. In practice, both forces can operate simultaneously. Warsh highlighted the remarkable increase in high-technology capital spending and its potential to support future supply. Bond investors focused on the near-term possibility that the same investment boom, combined with energy shocks and tariffs, would strain capacity and keep inflation above target.

The central bank’s credibility therefore cannot be judged by the policy rate alone. It is also reflected in how markets price inflation over five, ten and thirty years. If long-dated yields and breakevens rise after the chair promises price stability, investors are signaling that the promise has not yet been fully accepted. That does not prove the Fed is making the wrong decision, but it raises the cost of waiting for more evidence.

Why the long end of the Treasury curve mattered more than the rate hold

Most households and businesses do not borrow at the overnight federal-funds rate. Mortgage rates, corporate bonds, infrastructure financing and many valuation models depend more directly on medium- and long-term Treasury yields. When the 30-year yield rises toward levels last seen before the global financial crisis, the effect reaches beyond bond traders.

Higher long-term yields reduce the present value of distant cash flows. That is especially important for growth companies whose valuations depend on profits expected many years from now. They also increase the hurdle rate for new data centers, factories, renewable-energy projects, housing developments and acquisitions. A project that appeared attractive when financing costs were 4% may look marginal at 5% or 6%.

The move also affects the federal budget. A greater share of government revenue must eventually be used to service debt as securities mature and are refinanced at higher rates. Investors may demand additional compensation if they expect large future issuance, persistent deficits or inflation that erodes real returns. Monetary policy is only one part of that calculation, but a central bank that provides less guidance can add uncertainty to an already difficult supply-and-demand balance.

For equities, the long bond became a test of business quality. Microsoft could withstand a higher discount rate because its quarter showed accelerating cloud demand, a massive contracted backlog, high margins and positive free cash flow even after extraordinary investment. Meta’s core advertising business remained highly profitable, but quarterly free cash flow nearly vanished after capital expenditures. The same change in bond yields therefore had different implications for the two companies.

This is why the post-Fed market should not be reduced to a simple “hawkish hold.” The Fed did not explicitly promise a September increase, and Warsh avoided detailed guidance. The more important development was that markets concluded they needed greater compensation for uncertainty. The bond market did part of the tightening itself.

Oil turned the inflation debate into an immediate problem

The policy meeting took place against a renewed energy shock. Brent crude rose by about $6.65 on July 29 to settle near $90.74 a barrel, while West Texas Intermediate increased by about $5.20 to $84.46, according to Reuters. The roughly 7% move followed escalating U.S.-Iran hostilities, attacks affecting regional infrastructure and shipping concerns around the Strait of Hormuz. U.S. crude inventories had also fallen sharply, adding a fundamental supply signal to the geopolitical risk premium.

Energy prices influence inflation through several channels. Gasoline and utility costs affect households directly. Diesel and jet fuel influence transportation. Petrochemicals are inputs for plastics, packaging, agriculture and industrial production. Businesses may absorb those costs temporarily, but persistent increases eventually pressure margins or consumer prices. The longer the shock lasts, the greater the risk that it affects wage demands and inflation expectations.

Oil also complicates the interpretation of softer headline inflation. The June PCE reading showed that year-over-year inflation eased from May, but the July energy surge occurred after much of that data was collected. A central bank focused only on backward-looking inflation could underestimate the next several months of pressure. Conversely, hiking immediately in response to a geopolitical spike could damage demand if the shock reverses quickly.

That uncertainty helps explain the disagreement inside the FOMC. The three dissenters favored acting before the shock became embedded. The majority preferred to wait, perhaps because growth was already slowing and the transmission from oil to broader inflation remained uncertain. Warsh’s reduced-guidance strategy made that disagreement more visible because he did not offer a detailed reaction function that would tell markets how the Fed would respond if oil remained near $90, returned to $80 or moved above $100.

Oil prices pulled back on July 30 as traders considered diplomatic efforts related to safe transit through Hormuz, but the decline did not erase the broader risk. Brent remained materially above levels seen before the latest escalation. For the Fed, the key question is not a single day’s settlement. It is whether energy costs become persistent enough to alter core inflation, consumer behavior and business pricing.

Slower GDP did not make the Fed’s choice easier

The advance estimate for second-quarter GDP added a stagflationary element to the story. Real output grew at a 1.5% annualized rate, down from 2.1% in the first quarter. Consumer spending, investment and exports contributed to growth, while government spending declined. The economy was not in recession, but the pace was slower than many analysts expected.

At the same time, the PCE price index was still 3.7% above its year-earlier level in June. Core PCE, which excludes food and energy, also remained above the Fed’s objective. The combination suggests that inflation had eased from May but had not returned to a level consistent with price stability. It also meant that a policy increase would be occurring as growth slowed.

Monetary policy works with long and variable lags. A rate hike in July would not lower gasoline prices immediately, and it would not create more oil supply. It would restrain demand over time, potentially reducing pricing power elsewhere in the economy. The tradeoff is that investment, housing and employment could weaken before energy inflation receded. Holding rates avoids that immediate restraint but risks allowing expectations to drift if the public concludes that the Fed is tolerating persistent inflation.

Business investment was one of the stronger parts of the economy, and Warsh emphasized the technology-capex boom. That strength is directly relevant to Microsoft and Meta. Their data centers, chips, network equipment and software investment support current GDP and may raise future productive capacity. But the buildout also competes for electricity, construction labor, advanced semiconductors and memory. In the short run, the same investment that could reduce costs later may increase prices now.

The Fed is therefore confronting an unusual cycle in which some of the most inflationary near-term activity may also be among the most productivity-enhancing long-term investment. A blunt rate increase could slow the buildout; an overly patient stance could allow demand for scarce inputs to overheat. That tension sits at the center of both monetary policy and the market’s debate over AI spending.

Microsoft’s quarter: the numbers behind the rally

Microsoft’s fiscal fourth-quarter results gave investors several forms of evidence at once. Revenue for the three months ended June 30 reached $90.0 billion, an 18% increase from the year-earlier period. Operating income rose 18% to $40.6 billion. GAAP net income increased 31% to $35.8 billion, and diluted GAAP earnings per share rose 32% to $4.81. Microsoft also presented non-GAAP figures that excluded the effect of its OpenAI investments; on that basis, net income was $35.3 billion and diluted earnings per share was $4.74.

The distinction between GAAP and non-GAAP results matters because Microsoft’s investment portfolio introduced material gains and losses. The quarter included a $3.2 billion gain related to its Anthropic investment, lower-than-expected costs connected with a voluntary retirement program, severance expenses and impairment charges in Xbox. Those items helped reported earnings, but management said the company also exceeded its underlying guidance after adjusting for them.

The revenue composition was more important than the headline earnings number. Microsoft Cloud revenue reached $59.3 billion, up 27%. Intelligent Cloud revenue was $39.3 billion, up 32%, and Azure and other cloud services revenue increased 43%. Productivity and Business Processes revenue rose 14% to $37.8 billion. More Personal Computing revenue fell 4% to $12.9 billion, reflecting weakness in Windows devices and Xbox, but that segment was no longer the primary driver of the company’s valuation.

For the full fiscal year, revenue was $331.8 billion, up 18%, and operating income was $155.2 billion, up 21%. Azure surpassed $100 billion of annual revenue for the first time. Microsoft Cloud revenue exceeded $214 billion. Those figures established that the AI buildout was being layered onto an already enormous and rapidly growing cloud business rather than funded primarily by a future product that had not yet reached scale.

Azure supplied the strongest evidence of AI monetization

Azure’s 43% growth rate was the most important operating figure in the release. Cloud growth can reflect many workloads—databases, storage, computing, cybersecurity, enterprise applications and traditional software migration—not only generative AI. That diversification is part of the investment case. Microsoft does not need every AI experiment to become profitable immediately because the same data-center network supports existing enterprise demand.

Management said customer demand continued to exceed available supply in parts of Azure. Capacity constraints are not automatically positive; they can represent lost revenue and execution risk. In this quarter, however, they supported the argument that the company was building against observable demand rather than constructing idle infrastructure. Microsoft added 31 data centers across five continents during the quarter and 88 during the fiscal year. It also said it added another gigawatt of capacity and remained on course to roughly double overall capacity within two years.

Microsoft’s first-quarter outlook was even more significant. Management expected Azure growth of approximately 45% in constant currency, implying acceleration from the June quarter. Intelligent Cloud revenue was forecast at $40.95 billion to $41.25 billion, representing 33%–34% growth. Total company revenue was expected to be $89.85 billion to $90.95 billion, up 16%–17%.

That guidance answered one of the market’s biggest concerns: whether cloud growth would slow as comparisons became more difficult and customers scrutinized AI spending. Instead, management said it expected first-half Azure growth to accelerate, although quarter-to-quarter rates could vary with capacity timing and contract mix. Investors were not simply buying an earnings beat; they were repricing a faster growth path.

The quality of that growth remains an open question. Azure’s gross margin is under pressure from the capital intensity of AI infrastructure and the mix shift toward lower-margin services. Company gross margin was 67%, down from a year earlier, and Microsoft Cloud gross margin was 65%. Efficiency improvements helped offset some of the pressure, but the economics of advanced computing are not as immediately attractive as selling another copy of mature software. The bullish case depends on scale, utilization and software monetization eventually compensating for the hardware burden.

Still, Microsoft showed more than revenue growth. It showed that enterprise demand was spreading beyond a small group of frontier-model developers. That reduced the concern that Azure’s recent expansion depended too heavily on OpenAI or a few unusually large counterparties.

The $678 billion backlog changed the risk calculation

Commercial remaining performance obligation, or RPO, increased 84% to $678 billion. RPO represents contracted revenue that has not yet been recognized, although it is not equivalent to guaranteed cash because timing, cancellation rights and customer concentration matter. Approximately 30% was expected to be recognized during the following 12 months, while the remainder extended further into the future.

The key detail was that all sequential RPO growth came from customers outside frontier-model companies. Excluding OpenAI, RPO increased 25%. Microsoft also said nearly 90% of its annual cloud revenue came from customers outside frontier labs. Those disclosures were designed to answer a specific skepticism: that Microsoft’s AI and cloud metrics were being inflated by circular or concentrated spending among a small network of model developers and strategic partners.

A large backlog does not eliminate execution risk. Microsoft must build capacity, deliver services reliably and maintain customer economics. Some contracts may be long-dated and could produce lower margins if hardware costs rise or technology changes. Customers may also negotiate more aggressively once supply expands. Nevertheless, the backlog gives Microsoft better visibility than companies whose AI opportunity remains mostly a projection.

It also supports financing. When a company commits tens of billions of dollars to data centers, investors want evidence that demand will persist long enough to utilize those assets. Contracted obligations reduce the risk that newly built capacity will sit idle. They also make it easier to compare capital spending with future revenue rather than judging each quarter in isolation.

This was one reason the market tolerated Microsoft’s extraordinary capex. The company did not claim that spending would fall. It said fiscal 2027 capex would grow year over year and forecast more than $50 billion in the September quarter. Yet investors could connect that spending to a documented order book, accelerating Azure growth and an expanding base of paid Copilot seats.

Copilot moved from demonstration to a measurable business

Microsoft 365 Copilot reached more than 30 million paid seats, and management said net paid-seat additions more than doubled sequentially. That number is still small relative to the total Microsoft 365 installed base, but it provides a measurable bridge between AI usage and recurring software revenue.

The company is also broadening the pricing model. Traditional enterprise software is often sold per user. AI agents can generate highly variable compute demand, so Microsoft has added usage-based billing alongside seat licenses. That creates upside when customers use the products more heavily, but it can also make budgets less predictable. Customers will demand clear productivity gains if AI consumption becomes a meaningful operating expense.

Microsoft’s advantage is distribution. It can place AI features inside applications that employees already use: Word, Excel, Teams, Outlook, GitHub, Dynamics, security tools and Azure. It can also bundle identity, compliance and data-governance controls that large companies require. The challenge is proving that those tools save enough labor, increase sales or reduce risk to justify the price.

The quarter suggested progress but not final proof. Thirty million paid seats is substantial, yet Microsoft did not provide a complete revenue figure for Copilot. Some customers may be testing deployments rather than rolling them out broadly. Usage intensity and renewal rates will matter more over time than initial seat additions. The company must also manage competition from Google, Salesforce, ServiceNow, OpenAI, Anthropic and a growing range of specialized software providers.

For the market, however, the direction was favorable. AI was no longer only a capital-spending item. It was contributing to cloud demand, premium software adoption, usage-based revenue and backlog. That multi-product monetization reduced the risk that returns depended on a single breakthrough application.

Why $41 billion of quarterly capex did not frighten investors

Microsoft’s capital expenditures were $41 billion during the quarter. Roughly two-thirds went to short-lived assets, primarily CPUs and GPUs, while the rest supported long-lived assets such as data-center sites. Cash paid for property and equipment was $35.8 billion, and finance leases were $5.6 billion.

Those figures are enormous. Annualizing one quarter would produce a number comparable to the economic output of a small country. Investors nevertheless responded positively because three conditions were present: demand was exceeding supply, revenue growth was accelerating and the company remained strongly cash generative.

Operating cash flow was $55.4 billion, up 30%. Free cash flow was $19.6 billion after higher capital expenditures. The company returned $10.2 billion through dividends and repurchases during the quarter and more than $43 billion for the full year. In other words, Microsoft could fund the buildout internally while continuing to distribute capital to shareholders.

There was an accounting nuance. Beginning in fiscal 2027, Microsoft extended the estimated useful lives of data centers and office buildings from 15 to 25 years. Management said the change would have only a minimal benefit to operating income, but it would shift more future data-center leases from finance leases to operating leases. Because finance leases are included in Microsoft’s capex measure and operating leases are not, the change adjusted the presentation of expected spending.

Microsoft said calendar-year 2026 investment expectations were unchanged outside that classification effect, while the revised capex expectation was approximately $175 billion. Investors should therefore avoid interpreting every reported change as an economic reduction in infrastructure commitments. The underlying buildout remains aggressive.

The key question is asset productivity. GPUs and CPUs have shorter useful lives than buildings, and rapid improvements in chip performance can make older hardware less competitive. Utilization rates, power costs, cooling, networking and model efficiency will determine returns. Microsoft’s quarter provided encouraging demand evidence, but it did not eliminate depreciation and obsolescence risk.

Microsoft’s guidance made the spending look disciplined

For fiscal 2027, Microsoft expected another year of double-digit revenue and operating-income growth. Operating expenses were projected to rise in the mid- to high-single digits, while operating margin was expected to decline by less than one percentage point. The company also expected to remain free-cash-flow positive despite higher annual capex.

That combination was crucial. Investors generally accept high capital spending when operating expenses remain controlled and revenue grows faster. Microsoft’s total headcount declined 2% year over year, even as it continued hiring in priority areas such as engineering, compute infrastructure and AI. This suggested that management was reallocating resources rather than allowing the entire cost base to expand without discipline.

There were weak areas. Windows OEM and Devices revenue was expected to decline sharply in fiscal 2027 because of higher component costs, difficult comparisons and inventory. Xbox content and services revenue fell 10% in the June quarter, and the company recorded impairment charges. Search advertising grew, but the consumer and gaming segments did not drive the rally.

The market looked through those weaknesses because cloud and enterprise software carry greater strategic importance and stronger recurring economics. This concentration creates risk: if Azure growth slows unexpectedly, the less dynamic segments may not provide enough support. But it also explains why a company with declining Windows-device and Xbox revenue could gain hundreds of billions of dollars in market value after one report.

Why Microsoft stock surged

Microsoft’s rally can be traced to six related conclusions.

First, demand accelerated. Azure grew 43%, and management guided to approximately 45% constant-currency growth for the next quarter. Investors had feared that AI enthusiasm was running ahead of enterprise budgets; the guidance suggested the opposite.

Second, demand was broad. The company emphasized that most cloud revenue and all sequential RPO growth came from customers outside frontier-model companies. That reduced concentration concerns.

Third, monetization was visible. Paid Copilot seats exceeded 30 million, cloud revenue surpassed $214 billion for the year and Azure exceeded $100 billion. AI infrastructure supported businesses already producing material revenue.

Fourth, cash flow remained strong. Microsoft generated $19.6 billion of quarterly free cash flow after $41 billion of capex. Investors did not have to choose between growth and liquidity.

Fifth, operating discipline continued. Operating income grew with revenue, margins remained high and headcount declined. The company’s spending was concentrated in infrastructure and research rather than broad corporate expansion.

Sixth, expectations had fallen. Microsoft had lagged parts of the technology market and entered the report amid a broad selloff in AI-linked shares. A strong result against reduced expectations produced an outsized reaction.

The last factor is often overlooked. Stock movements reflect the difference between results and what was already priced, not simply whether a company had a good quarter. Microsoft’s financial performance was strong, but the mid-teens share-price jump also indicated that investors had become unusually cautious before the report.

The risks hidden inside Microsoft’s celebration

The rally did not resolve every concern. Microsoft remains exposed to several important risks.

The first is capital intensity. Free cash flow was positive, but capex is rising and the company expects more than $50 billion in the September quarter. If demand slows after capacity is built, returns could deteriorate quickly. Short-lived computing equipment also requires frequent replacement.

The second is margin pressure. Azure’s growth is favorable, but infrastructure services generally have lower gross margins than mature software licenses. Increased AI usage can raise revenue and cost at the same time. Microsoft must continue lowering the cost per token and improving utilization to protect profitability.

The third is customer economics. Enterprises may experiment with AI broadly but deploy it selectively if productivity gains are difficult to measure. Paid seats do not guarantee sustained usage or renewal at premium prices. Usage-based billing could also provoke budget resistance.

The fourth is partner and model risk. Microsoft has relationships with OpenAI, Anthropic, Mistral, AMD, Nvidia and other providers. Those relationships increase choice but create strategic complexity. Partners can become competitors, and investments can introduce volatile accounting effects.

The fifth is regulation. Cloud concentration, AI safety, data privacy, competition and intellectual-property disputes could affect product design or economics. Microsoft’s size makes it a natural target for scrutiny in the United States and abroad.

Finally, valuation matters. A large one-day rally raises the price investors pay for future earnings. Even a high-quality company can deliver disappointing returns if expectations become too demanding. The quarter improved Microsoft’s fundamental case; it did not make the shares immune to higher rates, recession or a broader technology correction.

Meta’s quarter: powerful advertising growth, much weaker cash conversion

Meta’s second-quarter results were not weak in the conventional sense. Revenue reached $60.80 billion, 28% higher than a year earlier. Family daily active people averaged 3.60 billion in June, up 3%. Ad impressions across the Family of Apps increased 14%, and the average price per advertisement rose 12%. Those figures showed that Meta’s core advertising engine remained one of the strongest businesses in the global economy.

The problem was the distance between revenue growth and the amount of cash left after investment. Total costs and expenses rose 55% to $42.03 billion. Operating income declined 8% to $18.78 billion. Operating margin fell to 31% from 43%. Net income declined 14% to $15.85 billion, and diluted earnings per share fell 13% to $6.18.

Some of the expense increase was unusual rather than recurring. The quarter included $2.40 billion of charges related to legal proceedings and $1.18 billion of severance expense associated with a May workforce reduction. Those charges deserve to be separated from the underlying business. Even after making that distinction, however, infrastructure and research spending were rising rapidly.

Meta’s quarter demonstrated that an income statement and a cash-flow statement can tell different stories. The company remained profitable at a scale few businesses can match. Advertising demand was healthy, daily engagement was growing and operating cash flow increased. Yet purchases of property and equipment and finance-lease principal payments consumed almost all of that operating cash.

For investors, the question was not whether Meta could afford the spending in an immediate solvency sense. It ended June with $90.26 billion of cash, equivalents and marketable securities, against $83.66 billion of long-term debt. The question was whether shareholders were being compensated for the pace and uncertainty of investment. The stock reaction suggested that many wanted more evidence.

Meta’s advertising engine was stronger than the share-price reaction implied

It would be misleading to describe Meta’s report as a collapse in the core business. Advertising revenue increased rapidly because the company delivered more impressions and charged more per ad. That combination is difficult to achieve. More impressions can reduce scarcity and pressure prices; higher prices can reduce demand. Meta managed to expand both volume and pricing.

AI likely contributed to that performance through recommendation systems, automated creative tools, audience selection and campaign optimization. Better recommendations can increase time spent in Facebook and Instagram feeds. Better ad-ranking systems can improve conversion rates and allow advertisers to pay more while still earning an acceptable return. Automated tools can also make Meta’s platform useful to smaller businesses that lack sophisticated marketing teams.

This is the strongest argument for Meta’s AI spending. Unlike a company building an entirely new business, Meta can apply machine learning directly to an advertising platform that already generates tens of billions of dollars each quarter. Even modest improvements in engagement or conversion can create substantial revenue.

The company also has enormous distribution. Its Family of Apps reaches billions of people, and its messaging products create potential commerce and customer-service opportunities. Management has discussed AI assistants, business messaging, creator tools and enterprise services. If those products become material, Meta could add new revenue without relying only on advertising.

None of that was fully rejected by the market. A roughly 9% decline after a 28% revenue increase indicates that expectations were focused elsewhere. Investors had already assumed that AI would improve advertising. The surprise was how much cash the infrastructure required and how quickly expenses were rising relative to operating income.

The free-cash-flow decline became the central issue

Meta generated $31.86 billion of operating cash flow in the quarter. It then spent $30.12 billion on property and equipment and paid $962 million of finance-lease principal. Under Meta’s definition, free cash flow was therefore $784 million, down from $8.55 billion a year earlier.

Free cash flow is a non-GAAP measure, and Meta cautions that it should not be considered a substitute for GAAP results. It also does not represent cash that is automatically available for discretionary use. Nevertheless, it is widely followed because it shows how much operating cash remains after the investment required to support the business.

The 91% year-over-year decline was striking because revenue and operating cash flow were growing. The company did not suffer a collapse in demand; it chose to invest at a pace that absorbed the cash. That makes the outlook depend heavily on management’s capital-allocation judgment.

There are two broad interpretations. The optimistic view is that Meta is pulling forward investment into scarce infrastructure that will support faster revenue and lower unit costs for many years. If AI improves advertising, messaging, consumer assistants and enterprise products, today’s low free cash flow may be temporary. The company’s balance sheet gives it time to invest.

The skeptical view is that competitive pressure has created an arms race in which companies must spend to avoid falling behind, even before returns are clear. Hardware can become obsolete quickly, model training remains expensive and competitors may offer similar capabilities. Under that view, high capital spending is not a temporary bridge to higher margins but a permanent reduction in the cash economics of the business.

The market cannot resolve that debate from one quarter. It can, however, adjust the valuation to reflect greater uncertainty. That is what the share-price decline represented.

Meta’s $130 billion–$145 billion capex plan reset expectations

Meta narrowed its 2026 capital-expenditure outlook to $130 billion–$145 billion from a previous range of $125 billion–$145 billion. Raising the lower end signaled that the company had more confidence in the need to spend, not less. At the midpoint, the range would be roughly double the $70 billion–$72 billion level Meta expected for 2025.

The company’s spending supports data centers, servers, networking equipment, power infrastructure and its core business as well as AI. It also finances what Meta calls its superintelligence efforts. The scale creates several financial consequences beyond the initial cash payment.

First, depreciation rises as assets enter service. That expense will pressure operating income for years, even after the construction phase slows. Second, electricity, maintenance and staffing costs increase. Third, financing needs may grow if operating cash flow does not keep pace. Fourth, the company assumes technology risk because hardware purchased today may be less efficient than products introduced a few years later.

Meta can mitigate some of those risks through custom silicon, software optimization and high utilization. It may also benefit from owning rather than renting strategic infrastructure. But the burden of proof rises with the budget. A $10 billion experiment can be written down; a $140 billion annual program must influence a large share of the company’s future economics.

Management said it still expected 2026 operating income to exceed 2025 operating income. That is an important constraint and a more favorable signal than an open-ended promise to spend regardless of profitability. Yet the second quarter showed that quarterly operating income can decline even while revenue grows rapidly. Investors will watch whether cost growth moderates in the second half.

Expense growth was broader than data centers alone

That can improve efficiency if the organization becomes smaller and more focused. It can also create execution risk. Large workforce changes can slow product development, weaken morale and remove institutional knowledge. At the same time, competition for elite AI researchers has driven compensation to extraordinary levels.

The legal charges require separate analysis. Meta said it continued to monitor youth-related litigation and regulatory matters that could produce material losses. Legal reserves are based on management’s assessment of probable and estimable obligations; actual outcomes can differ. Investors should not treat the $2.40 billion charge as a complete measure of future exposure or assume that every case will result in a loss.

Removing legal and severance costs would improve the quarter’s comparison, but it would not restore the previous 43% operating margin. The underlying infrastructure and research program was still expanding rapidly. This is why the market focused on structural spending rather than one-time items.

Reality Labs remained a separate drain on profitability

Reality Labs reported an operating loss of $4.62 billion, compared with a $4.53 billion loss a year earlier. The segment includes virtual-reality hardware, augmented-reality research and related software. Its losses were not the main reason free cash flow collapsed—the data-center buildout was larger—but they added to the capital-allocation debate.

Meta’s long-term thesis is that computing will move beyond phones toward glasses, immersive devices and new interfaces. If that transition occurs, owning a platform could reduce Meta’s dependence on Apple and Google. The strategic logic is understandable. The financial returns remain uncertain.

Reality Labs also complicates analysis of AI spending because the projects can overlap. Smart glasses may use AI assistants; computer vision and voice models can support both social applications and hardware. Investors cannot always isolate which infrastructure serves the advertising business, enterprise AI or future devices.

A generous interpretation is that Meta is funding several options, any one of which could become a major platform. A stricter interpretation is that profitable advertising is subsidizing multiple expensive bets simultaneously. The correct answer will depend on product adoption and revenue that have not yet materialized at sufficient scale.

Why Meta stock fell despite 28% revenue growth

Meta’s decline reflected five concerns.

First, expenses grew almost twice as fast as revenue. A 55% increase in costs overwhelmed a 28% revenue increase, causing operating income and margin to decline.

Its data assets, distribution and engineering resources create advantages that smaller companies cannot easily reproduce. Meta’s third-quarter revenue guidance of $61 billion–$64 billion implied continued strong growth. Management also expected full-year operating income to exceed 2025. If those objectives are met while capital spending approaches a plateau, the cash-flow picture could improve substantially.

There is also a possibility that the market is underestimating the value of infrastructure. Data centers and advanced models can support more than current advertising. Business messaging, customer service, coding, content creation, assistants and wearable devices may become separate profit pools. Meta’s decision to invest before those markets are mature may look wasteful today and prescient later.

The uncertainty is timing. Shareholders cannot know whether returns will arrive in two years, five years or not at all. Higher long-term interest rates make that delay more expensive. This comparison should not be interpreted as proof that Microsoft’s strategy will outperform Meta’s over an entire cycle. Their business models differ. Microsoft sells infrastructure and software to enterprises, while Meta primarily monetizes consumer attention through advertising. Microsoft can charge customers directly for computing consumption. Meta often improves its service first and earns the return indirectly through greater engagement or better ad performance.

That difference makes Microsoft’s AI revenue easier to observe. Azure usage appears in cloud revenue; Copilot seats can be counted; contracts appear in RPO. Meta’s benefits may be embedded inside ad pricing, impressions and retention. Higher rates are turning the AI boom into a capital-allocation contest

Artificial intelligence is often discussed as a technology race, but the July market reaction showed that it is also a financing race. Meta demonstrated enormous distribution and advertising strength, but the financial cost of defending and expanding those advantages became more visible. The same framework applies across the technology sector. Semiconductor producers must show that orders are sustainable beyond a few hyperscalers. Data-center operators must show power availability and customer commitments. Software companies must show that AI features increase prices or reduce churn rather than simply increase compute expense. Utilities must show that new generation and grid investment will earn regulated or contracted returns.

AI remains a growth theme, but it is no longer a permission slip for unlimited spending. The cost of capital has returned to the center of the analysis.
